Hello,
as far as I know Lilypond relies quite heavily on the presence of a teTeX
distribution. Which TeX distribution do you have?
On my teTeX system kpsexpand is a shell script, which calls kpsewhich with
appropriate flags. Let me know, if you have teTeX without kpsexpand.
