If you want to have update-grub look for other operating systems then in
your /boot partition you need to install os-prober.
Though I can't help if it still doestn't detect anything there.

I think os-prober gets called alright, it just doesn't seem to look at the USB drive.

If you can think of anything else for me to check, I am happy to try what you suggest.
